For U.S. stock options traders who have been following dispersion strategies over the long term, the next week or so will be a critical window that determines their annual profit or loss.

Zhitong Finance APP reports that for US stock options traders who have been following dispersion strategies over the long term, the next week or so will be a key window that will determine their annual profits or losses. As the earnings reports of major semiconductor and artificial intelligence (AI) companies are released in quick succession, combined with the dual macro impact of the Federal Reserve’s policy meeting and the US midterm elections, whether individual stock volatility can rebound significantly from its recent slump will directly determine the fate of this crowded trade.

The core premise of dispersion strategies is to: buy volatility of constituent stocks, while selling index volatility, profiting from the spread in volatility between individual stocks and the index. When component stocks behave in a highly differentiated manner and their correlations decrease, the internal hedging effect compresses index option pricing, while single-stock options remain relatively expensive due to independent pricing of idiosyncratic risk—this spread is the source of profits for the strategy. However, this strategy has faced severe challenges in recent months.

The current market environment is especially unique. The Federal Reserve meeting, the US midterm elections, and big tech earnings converge into a rare period of overlapping events. For dispersion traders, the significance of this window is that earnings season typically brings sharp single-stock moves, as company performance and outlook temporarily outweigh macro themes such as interest rates and oil prices, thus boosting the internal dispersion among US equity baskets.

But things are more complicated this year—traders not only need earnings themselves to provide enough volatility, they also need this volatility to overcome the “correlated move” effect potentially triggered by macro events.

According to industry data summarized by Premialab, quantitative investment strategies (QIS) focusing on tech stocks and using dispersion suffered the most in the latest drawdown. Adrian Zanni, CEO of Premialab, pointed out: “This suggests that the recent mark-to-market stress is mostly concentrated in tech-heavy investment baskets, rather than a generalized deterioration of all systematic dispersion strategies.”

This makes this earnings season particularly tough for some dispersion traders: single-stock volatility continues to fall, resulting in sharply lower mark-to-market value for positions. They are anxiously awaiting the latest numbers on AI demand and semiconductor capital spending, hoping for upside surprises to trigger major moves in single stocks.

Adapt Investment Managers CIO Alexis Moburgay noted, “Momentum in dispersion trades was strong heading into July. Many funds’ incentive structures encouraged adding to recently strong strategies. Thus, after the July correction triggered by de-leveraging in the Situational Awareness Fund, the market rebuilt large dispersion positions. Now, those positions are all under water.”

It is understood that the Situational Awareness Fund was founded by former OpenAI researcher Leopold Aschenbrenner, managing over $30 billion, and had posted a 439% return in the first half of 2026. It then lost about 67% in July after a reversal in its leveraged bets on AI-related stocks, leading to a forced unwind—holdings such as Sandisk (SNDK.US) and Micron Technology (MU.US) suffered heavy losses. Citadel subsequently took over most of the fund's risk exposures; its founder Ken Griffin revealed they had absorbed more than 80% of the related risk.

What worries traders more are structural changes in volatility itself. The implied volatility premium for semiconductor companies versus the S&P 500 has been narrowing, while realized volatility is declining in tandem. Meanwhile, correlation indicators remain subdued—a stark contrast with sharp correlation spikes seen in previous macro-driven drawdowns.

This is something risk management teams within hedge funds need to watch out for. In past drawdowns triggered by US-Iran tensions, the main culprit was a surge in implied correlations, but the actual P&L from the strategy held up, giving risk teams reason not to force a position unwind.

Moburgay further remarked: “The previous unwavering market confidence is gone. Investors used to buy call options regardless of cost, willing to pay vol as high as 100 points, betting these tech stocks could double or triple in the medium term. That sentiment is gone now. As a result, both the implied/realized volatility spread and traditional dispersion strategy profit potential have compressed.”

This suggests that, in the current market environment, the rationale for holding these positions is diminishing, and at the same time, whether semiconductor and memory stocks can deliver enough earnings-driven volatility this earnings season is becoming more critical than ever.

Despite the pressure on these strategies, the options market is not entirely pessimistic. UBS derivatives strategist Kiran Diamond points out that current options pricing reflects the largest expected one-day earnings reactions since the pandemic, with tech stocks carrying the bulk of volatility expectations as always. This supports reasons for hedge funds to maintain positions—even after substantial drawdowns year-to-date.

Some traders even believe that the retreat in stock volatility actually creates a better opportunity to establish positions.

Hervé Guillon, head of flow strategy and solutions at Société Générale, said investors who are heavy in tech within dispersion combinations and currently suffering a drawdown are likely to hold through earnings season, and adjust exposures afterwards. Guillon also noted that participants are still actively seeking opportunities in the dispersion space, such as by constructing “palladium structures” to trade divergence between AI winners and losers.

But if a major macro shock occurs—such as an escalation of US-Iran tensions, violent moves in bonds or FX, leading to synchronized equity moves—the performance of dispersion portfolios will deteriorate further. At that point, reverse dispersion trades (selling single-stock vol and buying index vol) would have highly attractive risk/reward.

Traders deploying Cboe Volatility Index (VIX) strategies will also closely track the development of dispersion trading: should forced liquidations occur, the VIX is likely to see major moves. Recently, some investors have hedged US midterm election risk via November VIX call spread options.

Nomura cross-asset strategist Charlie McElligott warns that multiple factors are converging: seasonal tendencies in VIX, the upcoming midterm elections, rate risk from supply overhang, the Fed’s hawkishness, and escalating Middle East tensions—any of these could push investors to seek more hedging in the face of this “negative risk trinity.”

Meanwhile, the crowdedness of dispersion strategies has become a key market focus. Chris Sidial, co-CIO of Ambrus Group, says: “This trade needs to be reshuffled. Dispersion trading has been hot for four to five years, and it’s the exact same trade.”

Moburgate said: “The drop in single-stock volatility is the first shoe to drop. If the second shoe drops—namely a surge in index volatility, such as the S&P 500 falling 3% in a day—we’ll see a wave of forced liquidations.”

Bank of America Hartnett: Interest rate hikes become the biggest bullish factor, the logic of ending the bond bubble is spreading

Bank of America strategist Hartnett has made a counterintuitive assessment: the most favorable event for the stock market before the end of the year would be for the Federal Reserve to proactively raise interest rates in October—using a tightening move to curb the out-of-control long end. If the Fed proves its willingness to control inflation and term premium through an October rate hike, the market may actually stop worrying about the 10-year yield surging toward 6%, thereby easing pressure on stocks. Currently, while US stocks have not yet been brought down by interest rates, cracks are quietly spreading in South Korean brokers, French government bonds, and CCC-rated credit bonds.

Goldman Sachs chart: "Gasoline prices determine the US midterm election"! Prediction market shows "Democrats have a 65% chance of sweeping both chambers"

A recent report from Goldman Sachs shows that the Iran war caused oil prices to surge from $3 to $5 per gallon, while the Democratic Party's lead in the general ballot simultaneously expanded from 5 to 9 percentage points—two trends that closely align. Goldman Sachs believes that Hurricane Isaias, once again impacting 63% of offshore capacity in the Gulf of Mexico, has made oil prices a true "ballot decider." Bank of America warns that if the Senate sweeps both chambers, it will trigger significant risk aversion, potentially causing the stock market to plunge by over 10% and weakening the US dollar.
